What the heck is this thing? Kinda looks like it might be bothering the palys. Should I hack it off?

looks like a type of sponge to me, sponges like everything else in the tank will fight for room to grow. It is possible it could be irritating the palys but it probably won't grow as fast.

I personally wouldn't worry about it, the palys will probably just grow in different directions instead but if you do decide to hack it off it might be a good idea to rinse the rock well before putting back in tank

Some sponges can have some pretty potent toxic defenses so keep aneye on it. They can also quickly overgrow their competition and smother it to death. However, most sponges do not. If it were me, I would just keep a wary eye on it, but let it live; it's a pretty cool sponge if you ask me. As mentioned, the coral will probably just grow in another direction. Keep an eye out for necrotic tissue on the polyps near the sponge.
